How is business loan EMI calculated?

Business loan EMIs in India are calculated on a reducing-balance basis using this formula:

EMI = P × R × (1 + R)ⁿ ÷ [(1 + R)ⁿ − 1]

  • P = principal (loan amount)
  • R = monthly interest rate (annual rate ÷ 12 ÷ 100)
  • n = tenure in months

Example: ₹10,00,000 at 15% p.a. for 36 months

  • R = 15 ÷ 12 ÷ 100 = 0.0125
  • n = 36
  • EMI = 10,00,000 × 0.0125 × (1.0125)³⁶ ÷ [(1.0125)³⁶ − 1] = ₹34,665
  • Total payable = ₹34,665 × 36 = ₹12,47,952, so total interest = ₹2,47,952

Business loan amortisation schedule

An amortisation schedule shows how each EMI splits between interest and principal, and what you still owe after every payment. Interest is charged on the outstanding balance, so early EMIs are mostly interest, and later EMIs are mostly principal.

Interest rate vs the true cost of a business loan

The headline interest rate isn't the full cost. Indian lenders typically charge:

  • Processing fee: usually 1–4% of the loan amount, often deducted from the disbursal
  • 18% GST on the processing fee and other charges
  • Other charges: documentation/stamp duty, late-payment penalties, and foreclosure/part-payment fees (commonly 2–5% of the outstanding balance on unsecured loans, depending on the lender)

Example: On ₹10 lakh at 15% for 3 years with a 2% processing fee, you pay ₹20,000 + ₹3,600 GST = ₹23,600 upfront. You receive ₹9,76,400 but repay EMIs on ₹10 lakh, so your effective annual rate is about 16.7%, not 15%. It is advisable to consistently evaluate all available offers based on their annual percentage rate (APR), which serves as the most reliable metric for comparison.

Flat rate vs reducing balance rate

Some lenders and DSAs quote a flat rate, where interest is charged on the full original amount for the whole tenure. That makes the rate look much lower than it really is.

  • 10% flat on ₹10 lakh for 3 years = EMI of ₹36,111
  • The same EMI on a reducing balance works out to about 17.9% p.a.

How your EMI affects loan approval (FOIR)

Lenders check your Fixed Obligation to Income Ratio (FOIR):

FOIR = (all monthly EMIs, including the new one ÷ net monthly income) × 100

Most lenders want FOIR at or below 50–65%.

Paying part of the loan early reduces your outstanding principal, and therefore the interest charged on it.

Example: On the ₹10 lakh, 15%, 3-year loan, you prepay ₹2 lakh after 12 EMIs and keep the same EMI:

  • Loan closes in 29 months instead of 36
  • Total interest falls from ₹2,47,952 to about ₹1,89,232, a saving of ₹58,719 (before any part-payment fee)

Check your lender's part-payment and foreclosure terms first. Some unsecured business loans charge a fee or lock prepayment for the first 6–12 months.
